Cash Flows and Economic Environment

• If all the metrics, management decisions, and performance evaluations consistently revolve around the same currency, that’s a strong candidate for the functional currency.
Once identified, changing the functional currency is quite rare and only permissible if there’s a substantial shift in the entity’s underlying economic environment. Maybe at one point, a mining operation in Chile pegged nearly all revenue to the U.S. dollar. But then major local contracts changed, overshadowing dollar sales, and labor plus financing are now in Chilean pesos. If that shift is persistent, the new functional currency might be the Chilean peso.
Entities often face two distinct processes when dealing with currency conversions in consolidated financial statements:
• Remeasurement: If an entity’s local currency is not actually its functional currency, you remeasure the local-currency financial statements into the functional currency using the temporal method (under IFRS and US GAAP). This method typically applies historical rates to nonmonetary items such as inventory, property, plant, and equipment, while monetary items (like cash, receivables, payables) use current rates.
• Translation: Once you have financial statements in the functional currency, any further conversion into the group’s presentation currency employs the current rate method.
