Let’s say a global retailer based in Canada sells high-end winter gear to a U.S. customer, denominated in USD. Although the retailer’s functional currency is CAD, monthly or weekly sales can fluctuate widely in CAD terms as the USD/CAD exchange rate bounces around. It might adopt a policy to hedge 50% of all expected monthly USD receipts once a month in the forward market. If done effectively, the unpredictability of exchange rate changes is reduced, smoothing reported net income.
