FCFE can be derived starting from net income and making a series of adjustments. One popular method is:

+ Net Borrowing

It’s often easiest to begin with the bottom line from the Income Statement: net income. In our Maple Leaf Enterprises example:
Net Income = 180 million USD
This figure already accounts for interest expense, taxes, and so on, under standard accrual accounting.
Non-cash charges reduce accounting profit but do not deplete cash. Here, the prime example is depreciation and amortization (D&A):
D&A = 50 million USD
So, we add +50 million USD to net income.
New subtotal: 180 + 50 = 230 million USD
This is where you want to be careful because it’s easy to mix things up. Working capital changes can quickly cause you to overestimate or underestimate your cash flows. Specifically, we look at the changes in current assets and current liabilities (excluding short-term debt, which we’ll capture in net borrowing).
• Accounts Receivable went from 180 to 200, an increase of 20. An increase in A/R represents a use of cash because the company hasn’t collected it yet. Hence: –20 million.
• Inventory went from 140 to 150, an increase of 10. Once again, an increase in inventory is a cash outflow for the firm: –10 million.
• Accounts Payable went from 100 to 120, an increase of 20, which effectively frees up 20 in cash. That’s a source of cash: +20 million.
Let’s sum those up: –20 (A/R) – 10 (Inventory) + 20 (A/P) = –10 million USD net effect.
So, subtract 10 million USD from our current subtotal:
230 – 10 = 220 million USD
Capital expenditures (Capex) are funds the company invests in new plant, property, equipment, or intangible assets. They’re crucial in generating future returns, but represent an immediate cash outflow. In our case:
Capex = 70 million USD
We subtract 70 million from our subtotal:
220 – 70 = 150 million USD
Net borrowing covers the net effect of raising new debt minus repaying any existing debt principal. (Interest expense was already accounted for within net income.) MLE had total debt at the start of the period of 350 million and ended at 400 million, but that alone might not give us the entire story. We do know specifically:
• New debt issued: 100 million
• Debt repaid: 50 million
Net borrowing = 100 – 50 = +50 million USD
Hence we add +50 million to our subtotal:
150 + 50 = 200 million USD
Voila! That’s the FCFE figure.
So:
FCFE = 200 million USD
That’s the free cash flow to equity for Maple Leaf Enterprises this year.
Let’s reflect on why this matters. If an investor were using a discounted FCFE model, they might take this 200 million, project it forward with growth assumptions, then discount it at the company’s cost of equity. Perhaps the discount rate is 10% (just as an example). You’d then get an intrinsic equity valuation, from which you can derive a fair price per share.
But watch out. If you messed up the sign on the working capital changes or forgot that interest was already in net income, you could end up with some wacky FCFE figure—and your final valuation would be well off base.
• Double-Counting Interest: If you start from EBIT instead of net income, you’d need to subtract after-tax interest costs to stay consistent. In our approach, we began with net income, which already accounts for interest expense.
• Missing Capital Expenditures: Sometimes, only depreciation is visible in the statements, but Capex is buried in a footnote. Overlooking an upcoming Capex spree can drastically inflate your FCFE figure.
• Net Borrowing Confusion: People often confuse the change in total debt (end-of-year minus beginning-of-year) with net borrowing. In many cases, that’s a quick shortcut, but watch out if a portion of the change in total debt includes fiascos like conversion of debt to equity or write-offs. In this scenario, we had explicit new debt issuance and principal repayment data.
• Classification Errors: Some short-term obligations might be treated incorrectly as part of working capital. Distinguish between short-term debt (financing item) and general current liabilities (like payables, accrued expenses).
• Non-Cash Charges Beyond Depreciation: Also look for restructuring expenses, goodwill impairments, or stock-based compensation—these can significantly boost your net income back to a realistic cash figure.
I once worked with a small firm that reported “depreciation” as a separate line but lumped “loss on disposal of equipment” with “miscellaneous expenses” in the footnotes. If you didn’t notice that, your non-cash item addition would be too low, and you’d be underreporting FCFE. It was only by digging carefully into the statements that we realized an additional 3 million USD should be added back. That changed the final FCFE from around 25 million to 28 million—not earth-shattering, but definitely worth clarifying when you’re trying to get an accurate valuation.
