Instead, we have a Central Counterparty (CCP)—the clearinghouse—that becomes the buyer to every seller and the seller to every buyer. That’s the big idea: reduce credit risk, keep the markets stable, and bring transparency to a system that used to be a bit murky.
Central clearing is an arrangement where a clearinghouse (often referred to as a CCP) steps in between the two parties to a transaction. The idea is that each party in the swap effectively faces the clearinghouse instead of the original counterparty. Why is that a good thing? Because the CCP adheres to stringent risk management procedures, including margin requirements and daily mark-to-market. Any potential counterparty default is handled in a robust, transparent manner rather than through ad-hoc bilateral negotiations.
To illustrate, you might have a big investment bank (call them Bank A) wanting to do a plain vanilla interest rate swap with a large pension fund (call them Fund B). Before the mandates, they would sign a bilateral contract, possibly exchange collateral, and keep it going until maturity. Now, if this swap is standardized (for example, a fixed-for-floating interest rate swap on a well-known reference rate), it likely falls under regulatory mandates for clearing. Both Bank A and Fund B must clear it through an approved clearinghouse, say the Futures and Options Clearing House (FOCH). Bank A and Fund B post margins as required by FOCH, and if either party defaults along the way, FOCH’s default management procedures help ensure that the non-defaulting party is protected.
When we talk about the shift toward central clearing, we have to mention the Dodd-Frank Act in the United States, specifically Title VII, which covers derivative reforms. Similarly, the European Market Infrastructure Regulation (EMIR) governs the EU’s framework for clearing. These regulations generally require that certain classes of OTC derivatives, primarily interest rate swaps (IRS) and credit default swaps (CDS) that exhibit standardized contractual features, must be cleared through a recognized CCP.
But you might ask, “What if a swap is super-customized?” Well, many customized swaps, especially when they’re illiquid or tailored to a very specialized need, can be exempt from clearing mandates because they don’t fit the standard template. Let’s say you enter into a cleared interest rate swap with a notional value of $10 million. The clearinghouse might require an initial margin of 3% of that notional—so you’d need to post $300,000 in high-quality collateral right from the start. Then, every day (or possibly multiple times), the settlement price is recalculated. If, after day one, your net position is down by $15,000, you must post that as variation margin. If the next day your position recovers by $5,000, the clearinghouse returns that $5,000 to you.
Let’s pause for a second: it’s easy to say, “Yes, the CCP is the middleman, so it’s safe,” but that’s not automatically guaranteed. CCPs themselves must have strong capital, risk management practices, and robust procedures for what happens when a clearing member defaults. The CCP has several lines of defense, often called the “default waterfall”:

The CCP is effectively taking opposite positions with each. So, from the buyer’s perspective, the CCP is the seller. From the seller’s perspective, the CCP is the buyer. That’s the big advantage: everyone’s exposure is to a well-capitalized clearinghouse.
After the 2008 crisis, the blow-ups of some major institutions raised fears of a chain reaction if one big counterparty defaulted on its obligations. The central clearing approach helps mitigate this by collecting margins, marking positions to market daily, and employing a mutualized default fund. If a clearing member fails, the CCP can move swiftly to unwind or hedge the defaulting positions, drawing on the default fund if needed. This limits the contagion effect on the rest of the market.
I do recall a friend of mine who worked at a mid-sized hedge fund complaining: “These clearing fees are eating into our profits!” Indeed, one trade-off with mandatory clearing is the cost of posting initial margin and paying various administrative fees. If you were used to bilateral swaps with minimal (or sporadic) collateral requirements, clearing can feel like a financial shock. Despite that, the stability and transparency benefits are considered worth the cost for standardized swaps. Customized swaps, with unique terms, remain bilateral—although they, too, may face margin requirements under bilateral margin rules.
A big part of the CCP’s job is to handle the situation if a clearing member defaults. This is where the well-defined “default management” procedures come in. First, the CCP will try to close out or auction off the defaulting member’s portfolio. Any losses are covered with that member’s margins and default fund contribution. If that’s not enough—and we hope it never comes to this—then the CCP may dip into its own resources or, in extreme cases, other clearing members’ contributions.
That said, it’s unusual but possible for a CCP itself to fail if the default is massive and widespread. While it’s considered a remote event, regulators constantly monitor CCP resilience through stress tests.
In the early days post-crisis, a large bank found itself on the brink of illiquidity in some of its bilateral CDS trades. The regulatory push forced it to move those CDS positions into central clearing, which was painful in terms of collateral outflows. But those moves ultimately proved wise because the bank no longer worried about each counterparty’s credit rating deterioration; its only major worry was the CCP. And because CCP risk is generally far lower (given the mutualized mechanism and robust risk management setup), the bank stabilized its derivatives book fairly quickly.
From a CFA exam standpoint—especially if you’re tackling scenario-based swaps questions—you might have to calculate margin, explain how CCP interposes itself in a trade, or evaluate the pros and cons of mandatory clearing on a portfolio. You could see a question describing a swap trade from a large asset manager, and you’ll be asked to identify how clearing transforms the credit-risk profile. Or you might see an Item Set question requiring a discussion of cost implications and how they affect net returns.
Quick tip: be ready to highlight differences in regulatory regimes (like Dodd-Frank vs. EMIR) without getting bogged down in the minute details of each rule. Examiners often emphasize conceptual clarity—especially how CCPs control systemic risk—and the mechanics of margin. It’s also good to be prepared to compute net exposures after posted margin.
• Maintain Enough Liquidity: Firms often underestimate the liquidity they need for initial and variation margin calls. Don’t be caught short!
• Keep an Eye on Collateral Eligibility: CCPs have strict guidelines on what can be posted as collateral (often government bonds or cash). Make sure you’re investing your idle cash or posted collateral effectively.
• Understand Clearing Fees: Each clearinghouse and clearing broker has a fee schedule. Over multiple trades, that can add up significantly.
• Monitor Regulatory Thresholds: Some counterparties only become subject to clearing requirements if their notional volume in derivatives surpasses certain thresholds. Keeping tabs can save significant costs until that threshold is reached (or if crossing it is unavoidable, you can plan your strategy in advance).
In short, central clearing is a cornerstone of today’s OTC derivatives landscape, especially for interest rate swaps and credit default swaps. By requiring standardization, daily margin, and robust default management, regulators and market participants aim to reduce systemic risk, enhance transparency, and promote market confidence. Sure, it comes at a cost—there’s no free lunch—but the trade-off is a more stable global financial system.
With swaps continuing to evolve (for instance, more complex or customized products sometimes remain outside clearing mandates), it’s important to understand the fundamentals of how central clearing works. In exam scenarios or real-life portfolio management, you’ll want to weigh the benefits of reduced credit risk against the potentially higher operational and funding costs. At the end of the day, central clearing has become pretty much “the new normal” for standardized swaps.
