Where \( FCFE_t \) is the free cash flow to equity in year \( t \), \( r \) is your required return on equity, and you’ll need to estimate a terminal value to capture value beyond year \( n \). The same logic from dividend discounting applies: discount future FCFE to today’s dollars. The big difference is that you’re not confining yourself to just dividends—you’re estimating the actual cash flows that could be paid to shareholders.


Key Assumptions in DCF

Let’s face it, DCF models can be as good or bad as the assumptions you put in:

Growth Rate: Whether it’s dividend growth or revenue growth feeding into FCFE, you must ground your estimates in a realistic context. You see 20% growth for a year or two, maybe, but for 20 years straight? That’s a tall order.

Discount Rate (r): Typically derived using something like the Capital Asset Pricing Model (see Chapter 10.2 in Portfolio Management) or a cost-of-equity approach. If you set \( r \) too low, your valuation shoots to the moon. If you set it too high, it can crush your valuation.

Multiplier (Market Multiple) Approaches

So, maybe you want a quicker approach or want to cross-check your DCF-based valuation. Market multiples (also known as relative valuation) compare a stock’s price or enterprise value (EV) to some fundamental measure like earnings, book value, sales, or EBITDA.

Common multiples include:

Price-to-Earnings (P/E) Ratio = (Price per share) / (Earnings per share)
Price-to-Book (P/B) Ratio = (Price per share) / (Book value per share)
Price-to-Sales (P/S) Ratio = (Price per share) / (Revenue per share)
EV/EBITDA = (Enterprise Value) / (EBITDA)

In general, if a company’s P/E ratio is significantly lower than the average of a group of comparable companies (assuming similar growth, risk, etc.), you might suspect that the company is undervalued. But watch out—comparisons only make sense if the companies are truly comparable. For instance, if the company you’re analyzing is in a nascent, high-growth sector, you can’t fairly compare it to a slow, mature sector just because you see a difference in P/E.

A Quick Example:

Let’s say we have two retail companies, Retail Co. A and Retail Co. B. Co. A trades at a forward P/E of 15x, while Co. B trades at 11x. Co. A’s earnings are expected to grow 3% per year, while Co. B’s earnings are expected to grow 8% yearly. At first glance, you might say Co. B is cheap at 11x. But is it cheap, or does it have hidden risks that explain the discount?

This is where deeper analysis comes in—maybe Co. B operates in a riskier niche with unpredictably changing consumer tastes, or it has more debt. The point is that multiples are quick and relatively easy, but they must be used carefully with an eye on the company’s fundamental differences.


Asset-Based Valuation

Sometimes, you just want to know the “breakup value” of a firm—the value of its individual assets minus its liabilities, all carried at their current fair market values. Typically, this is more relevant if:

• The company’s in liquidation or restructuring.
• You’re analyzing a firm with significant tangible assets (like real estate or natural resources).
• Future earnings or cash flows are highly uncertain, so you’d rather focus on the underlying balance sheet.

In practice, simply plugging in “book value” from the balance sheet may not cut it, because book values can deviate widely from market values. Also, intangible assets (like brand equity or intellectual property) can be notoriously tricky to value in this approach.


Bringing It All Together: A Multi-Method Approach

In reality, many analysts use a combination of methods. For instance, you might create a DCF model to get a more theoretical “intrinsic” handle on the stock’s worth, then cross-check that with some relative valuation multiples. You might also look at an asset-based approach to see if the company’s intangible or intangible assets or net tangible assets align with your assumptions. It’s often a good idea to “triangulate” across different valuation methods rather than rely on just one.

Anyway, I recall a time when I was analyzing a small tech startup that didn’t pay dividends. The DCF approach (using free cash flow) was my go-to. But the results I got were all over the place depending on my discount rate and terminal growth assumptions, so I also looked at comparable multiples from other software firms. The asset-based approach was basically worthless since intangible assets were the main driver. By blending all that information, I got a sense of a range for the firm’s value—and realized the stock was extremely overvalued at the time.


Practical Example: Valuing a Hypothetical Company

Let’s consider a hypothetical example: GreenTech Inc.

Using the Gordon Growth Model:

So, if you trust these assumptions (big if!), you’d say the stock is worth $20. If the stock is trading at $17, you might see a potential upside. But if the stock is at $25, you’d worry it might be overpriced. At least that’s what the GGM suggests. If you have a multi-stage approach—say GreenTech grows dividends at 8% for three years, then 4% thereafter—you’d discount each year separately, find the terminal value in year 3 using the GGM, and sum that all up to get your final \( V_0 \). Similar logic applies if you have free cash flow estimates instead of dividends.


Common Pitfalls and Challenges

Too-Optimistic Growth Rates: Everyone loves a high-flying stock, but eventually, growth often reverts to an economy-wide mean.

Misapplying Multiples: Don’t compare apples to oranges. If you’re valuing a biotech startup, comparing its P/E ratio to a big infrastructure company might mislead you.

Ignoring Capital Structure: For EV/EBITDA, you need to properly account for debt, cash, and other obligations.
