But, um, how do you figure out if this stock is truly worth the current market price—or if it’s simply riding a wave of hype? That’s what equity valuation is all about. It’s the process by which we estimate a security’s intrinsic value (IV) by analyzing its future prospects, fundamentals, and expected cash flows. • The market price is what you see quoted on your trading platform—what you’d actually pay to buy or sell the stock right now.
• Intrinsic value (IV) is an estimated “fair price” for the stock based on the present value of its future expected cash flows or other metrics of underlying worth.
If your estimates suggest IV > current market price, you might conclude the stock is undervalued. If IV < current market price, you might label it overvalued. And, of course, if the two line up, you might see it as fairly valued. Again, it’s never quite that simple in real life: your assumptions must be carefully tested, and real markets often deviate from theoretical values for extended periods. But the idea is to use these valuation tools to help you make informed decisions instead of purely guessing.
It helps to group valuation approaches into three broad categories:
• Present Value Models (a.k.a. Discounted Cash Flow or DCF Methods)
• Multiplier (Market Multiple) Approaches
• Asset-Based Models
Let’s do a quick overview.
Present Value Models: You project the company’s future cash flows—like dividends, operating cash flows, or free cash flow to equity (FCFE)—and discount them back to the present at an appropriate rate. This method focuses on the fundamental principle that stocks are “worth” the sum of their discounted future cash flows.
Multiplier Approaches: More colloquially called “price multiples” or “relative valuation,” these methods compare a company’s ratio (e.g., price-to-earnings, or P/E) to similar companies or industry benchmarks.
Asset-Based Approaches: You attempt to value a company by adding up the market or fair value of its assets and subtracting its liabilities. Think of it as what the business might be worth if someone decided to sell off everything or, in a worst-case scenario, liquidate and close shop.
Now, which approach you choose depends on the nature of the company, the availability of data, and how comfortable you feel with each methodology. Let’s explore these a bit more.
Before we dive into the details of the dividend discount model (DDM), let’s clarify how dividends actually work. While you might recall receiving a dividend check (or deposit) from a share you own, you might not recall all the specific dates:
• Declaration Date: The company’s board announces that a dividend will be paid and stipulates how much it will be.
• Ex-Dividend Date: The cutoff date by which you must own the stock to receive the upcoming dividend. Typically, on this date, the stock price is adjusted down by the dividend amount (in theory).
• Record Date: Usually one or two business days after the ex-dividend date; it’s when the company checks its records to see who’s eligible for the dividend.
• Payment Date: The actual date the company sends out the dividend.
Let’s visualize this timeline:

In many cases, the ex-dividend date is the most significant for investors: if you buy shares on or after that date, you won’t get the dividend. By the way, dividends can come in many flavors—cash dividends and stock dividends being the most common. Occasionally, there are “special dividends,” which might occur after a large asset sale or a special windfall. It’s always wise to pay close attention to announcements to know what you’re getting into.
In discounted cash flow valuation, you’re basically saying, “A dollar tomorrow is worth less than a dollar today; so I better discount those future dollars at a rate that reflects risk and the time value of money.” This is the core principle behind DCF.
Gordon Growth Model (Constant Growth)
If you assume a stock’s dividends grow at a constant rate forever (which, let’s face it, is a big assumption!), you can use the Gordon Growth Model (GGM). It states:
$$ V_0 = \frac{D_1}{r - g} $$
Where:
• \( V_0 \) = the intrinsic value of the stock today
• \( D_1 \) = the expected dividend one year from now
• \( r \) = required rate of return (discount rate)
• \( g \) = perpetual growth rate of dividends
I remember the first time I plugged numbers into this formula—my result was suspiciously high! I had chosen an unrealistically big growth rate (hey, everyone wants to believe their favorite stock will grow at 10% forever). In reality, you want to keep \( g \) conservative, often aligned with long-term GDP growth or some sector-based estimate.
Multi-Stage DDM
Many companies don’t have a single, constant growth rate. They might start out growing quickly, then slow down over time. Multi-stage models break the dividend projections into different periods (e.g., high growth for the first five years, then a transition to stable growth afterward). You discount each of those dividends separately and add a terminal value at the end. This approach can be more realistic, especially for rapidly expanding companies that will eventually mature.
For firms that don’t consistently pay dividends or prefer to analyze the company’s total cash available to shareholders, you can switch from dividends to “free cash flow to equity” (FCFE). This is essentially the cash that remains after a firm covers operating expenses, interest, principal repayments, and necessary capital expenditures, but before dividend payouts. The formula for present value typically looks like:
$$ \mathrm{IV}0 = \sum{t=1}^{n} \frac{FCFE_t}{(1 + r)^t} + \frac{\mathrm{TerminalValue}}{(1 + r)^n} $$
Where \( FCFE_t \) is the free cash flow to equity in year \( t \), \( r \) is your required return on equity, and you’ll need to estimate a terminal value to capture value beyond year \( n \). The same logic from dividend discounting applies: discount future FCFE to today’s dollars. The big difference is that you’re not confining yourself to just dividends—you’re estimating the actual cash flows that could be paid to shareholders.
Let’s face it, DCF models can be as good or bad as the assumptions you put in:
• Growth Rate: Whether it’s dividend growth or revenue growth feeding into FCFE, you must ground your estimates in a realistic context. You see 20% growth for a year or two, maybe, but for 20 years straight? That’s a tall order.
• Discount Rate (r): Typically derived using something like the Capital Asset Pricing Model (see Chapter 10.2 in Portfolio Management) or a cost-of-equity approach. If you set \( r \) too low, your valuation shoots to the moon. If you set it too high, it can crush your valuation.
• Terminal Value: The value of the company after your forecast horizon. It’s often calculated using a perpetual growth model or an exit multiple approach. A big chunk of any DCF valuation is often in the terminal value—so ignoring it or misestimating it can drastically skew your final result.
So, maybe you want a quicker approach or want to cross-check your DCF-based valuation. Market multiples (also known as relative valuation) compare a stock’s price or enterprise value (EV) to some fundamental measure like earnings, book value, sales, or EBITDA.
Common multiples include:
• Price-to-Earnings (P/E) Ratio = (Price per share) / (Earnings per share)
• Price-to-Book (P/B) Ratio = (Price per share) / (Book value per share)
• Price-to-Sales (P/S) Ratio = (Price per share) / (Revenue per share)
• EV/EBITDA = (Enterprise Value) / (EBITDA)
In general, if a company’s P/E ratio is significantly lower than the average of a group of comparable companies (assuming similar growth, risk, etc.), you might suspect that the company is undervalued. But watch out—comparisons only make sense if the companies are truly comparable. For instance, if the company you’re analyzing is in a nascent, high-growth sector, you can’t fairly compare it to a slow, mature sector just because you see a difference in P/E.
Let’s say we have two retail companies, Retail Co. A and Retail Co. B. Co. A trades at a forward P/E of 15x, while Co. B trades at 11x. Co. A’s earnings are expected to grow 3% per year, while Co. B’s earnings are expected to grow 8% yearly. At first glance, you might say Co. B is cheap at 11x. But is it cheap, or does it have hidden risks that explain the discount?
This is where deeper analysis comes in—maybe Co. B operates in a riskier niche with unpredictably changing consumer tastes, or it has more debt. The point is that multiples are quick and relatively easy, but they must be used carefully with an eye on the company’s fundamental differences.
Sometimes, you just want to know the “breakup value” of a firm—the value of its individual assets minus its liabilities, all carried at their current fair market values. Typically, this is more relevant if:
• The company’s in liquidation or restructuring.
• You’re analyzing a firm with significant tangible assets (like real estate or natural resources).
• Future earnings or cash flows are highly uncertain, so you’d rather focus on the underlying balance sheet.
In practice, simply plugging in “book value” from the balance sheet may not cut it, because book values can deviate widely from market values. Also, intangible assets (like brand equity or intellectual property) can be notoriously tricky to value in this approach.
In reality, many analysts use a combination of methods. For instance, you might create a DCF model to get a more theoretical “intrinsic” handle on the stock’s worth, then cross-check that with some relative valuation multiples. You might also look at an asset-based approach to see if the company’s intangible or intangible assets or net tangible assets align with your assumptions. It’s often a good idea to “triangulate” across different valuation methods rather than rely on just one.
Anyway, I recall a time when I was analyzing a small tech startup that didn’t pay dividends. The DCF approach (using free cash flow) was my go-to. But the results I got were all over the place depending on my discount rate and terminal growth assumptions, so I also looked at comparable multiples from other software firms. The asset-based approach was basically worthless since intangible assets were the main driver. By blending all that information, I got a sense of a range for the firm’s value—and realized the stock was extremely overvalued at the time.
Let’s consider a hypothetical example: GreenTech Inc.
• Year 1 Dividend Forecast: $1.00 per share
• Expected Dividend Growth Rate: 4% per year
• Required Return (r): 9%
Using the Gordon Growth Model:
$$ V_0 = \frac{D_1}{r - g} = \frac{1.00}{0.09 - 0.04} = \frac{1.00}{0.05} = 20 $$
So, if you trust these assumptions (big if!), you’d say the stock is worth $20. If the stock is trading at $17, you might see a potential upside. But if the stock is at $25, you’d worry it might be overpriced. At least that’s what the GGM suggests. If you have a multi-stage approach—say GreenTech grows dividends at 8% for three years, then 4% thereafter—you’d discount each year separately, find the terminal value in year 3 using the GGM, and sum that all up to get your final \( V_0 \). Similar logic applies if you have free cash flow estimates instead of dividends.
• Too-Optimistic Growth Rates: Everyone loves a high-flying stock, but eventually, growth often reverts to an economy-wide mean.
• Misapplying Multiples: Don’t compare apples to oranges. If you’re valuing a biotech startup, comparing its P/E ratio to a big infrastructure company might mislead you.
• Ignoring Capital Structure: For EV/EBITDA, you need to properly account for debt, cash, and other obligations.
• Overlooking the Macro Environment: Risk-free rates, economic cycles, industry-specific developments—these can drastically impact your discount rate and your growth assumptions.

In reality, there’s no single “correct” answer to a valuation, especially if you’re building detailed models. You have to make educated guesses, and you’ll often find big discrepancies between your valuations and the current market price. Market sentiment and events (like new product launches, competitor developments, or regulatory changes) can make valuations a moving target. My suggestion is to keep questioning your assumptions, maybe even do a sensitivity analysis to see how changes in growth, discount rates, or margins affect your final valuation. That’s how you build intuition for which variables really matter.
