Accommodating Inflation or Deflation in Pro Forma Models

In stable economic periods with moderate inflation, you might just tack on 2–3% or so across your cost items and sometimes your sales price. But when inflation surges or deflation rears its head, you need a more reliable method:

• Adjusting Revenue and Costs for Expected Price Changes: Let’s say you expect a 5% inflation rate. A product that sold for $100 last year might go for $105 next year. But that also usually means your costs—like raw materials or labor—rise by around 5%, though not always the same rate. The net effect on margins depends on the pass-through of inflation to your sales price.

• Updating Discount Rates: In the presence of inflation, your discount rate (if you’re discounting future cash flows to present value) might shift. Higher inflation generally nudges up interest rates, which means your discount rate for valuation could be higher.

• Commodity Price Integration: In certain sectors, changes in commodity prices can overshadow standard inflation changes. If you’re modeling a mining or agriculture firm, remember that “inflation” might be dwarfed by swings in commodity prices.

Forecast Horizons vs. Terminal Values
