But if the entity knocks at your door saying, “Listen, 90% of our sales are in US dollars, and we pay our suppliers in USD,” then that local currency might not be functional. The standards in both IFRS and US GAAP want you to choose substance over form.
Consider a Brazil-based subsidiary of a Swiss conglomerate. Suppose that Brazil uses the Brazilian real (BRL) as its local currency, but big question: Where does the subsidiary actually earn its money? If it’s mostly exporting to Europe, collecting payment in euros, paying interest on Swiss franc loans, and only occasionally incurring local costs, that might mean the functional currency is, ironically, not BRL at all. Perhaps it’s the euro (EUR). In that situation, the day-to-day environment “feels” more euro-based because the local environment in Brazil is overshadowed by the financial environment from Europe.
Over time, you might see big translation gains or losses if you incorrectly label BRL as the functional currency. If you fix that by shifting to EUR as the functional currency, you reduce the mismatch and produce a truer representation of actual economic performance.

Let’s say, in practical life, the economic environment shifts. Maybe a once local market now turns global, or that start-up subsidiary you acquired begins to rely on your parent financing more heavily. If the key determinants of the functional currency change, IFRS and US GAAP both say you need to switch going forward—called a prospective application, meaning you update going forward from the date of that change and do not restate past statements.
This can feel a bit abrupt, but it’s how the standards ensure you reflect current realities. So if your functional currency was the local currency before but you now realize that your environment is dominated by, say, the euro, you adopt the euro from the change date forward.

Income statement items might get an average rate for the period.
