Risk Tolerance: If you’re extremely risk-averse, you might want a higher hedge ratio.
Correlation: Some currencies tend to move with the underlying assets. In those cases, a partial hedge might make sense.
Volatility: The more volatile the currency, the more you might want to hedge.

Plugging in simple numbers:

$$ F \approx 1.08 \times \frac{1 + 0.05 \times \frac{90}{360}}{1 + 0.03 \times \frac{90}{360}} = 1.08 \times \frac{1 + 0.0125}{1 + 0.0075} \approx 1.08 \times 1.004982 \approx 1.0854 $$

If you choose to hedge fully, you lock in 1.0854 as the exchange rate for your €10 million in 3 months. That means if in 3 months the actual spot is 1.00 or 1.20, you’re still effectively dealing at 1.0854.

Dynamic Hedging

Dynamic hedging is all about adjusting your hedge as conditions change—like updating your forward contract notional if your foreign investments grow or shrink, or if you see major shifts in interest rates. It can be valuable when market conditions are volatile, but it can also rack up transaction costs and complexity. Try not to do it weekly unless you have a strong reason.

At a portfolio level, it’s rarely about just one currency. You might have exposure to EUR, GBP, JPY, and more, each with different correlations to each other and to your underlying assets.
