You might be saying: “Wait, how can that be true? Doesn’t extra debt or equity change risk?” In reality, yes. But M&M Proposition I says that in a frictionless market, any difference in financing is offset by perfect arbitrage. Let’s consider a simplified numeric example:
• A firm is unlevered with an enterprise value (EV) of $100 million.
• It pays 30% in corporate taxes and is debating whether to issue $50 million of debt at 5% interest.
Step 1: Unlevered WACC • Assume the unlevered cost of equity is 10%.
Step 2: Tax Shield
• Annual interest expense = 5% × $50 million = $2.5 million.
• Tax rate = 30%.
• Tax shield benefit each year = $2.5 million × 30% = $0.75 million.
Step 3: Present Value of Perpetual Tax Shield
Hence, the levered value is about $100 million + $15 million = $115 million before distress costs. If potential bankruptcy costs are estimated to reduce firm value by $5 million (present value), the net effect is $115 million − $5 million = $110 million. So, the firm value is still higher than the unlevered $100 million, indicating that at $50 million in debt, the tax shield more than compensates for the perceived distress risk—so far.
If the firm were to borrow an additional $50 million, the distress costs might increase substantially, devouring more of the tax benefit. In a real scenario, the firm would weigh these incremental costs against incremental tax savings, often guided by internal models, rating agency feedback, or comparative benchmarking against peers.
Beyond taxes and distress, capital structure is wrapped up in human factors:
• Agency Costs: Sometimes managers prefer less debt to reduce external monitoring, or they might be pressured to maintain certain ratios by lenders.
• Information Asymmetry: If managers believe their stock is undervalued, they might prefer debt to avoid issuing equity at a discount.
